This squirrel is infested with fly larvae of the genus Cuterebrinae, family Oestridae, a condition also known as "warbles". The infection is localized, and not (usually) permanently harmful to the squirrel. Once the larvae hatch, the wounds will usually heal, although they can become infected with bacteria and form abscesses. The condition is relatively common, and cannot spread to other animals. Other animals can also become infected with warbles, and it is possible to see cases in domestic animals such as cattle, although nowadays (with more fly and parasite control methods) it doesn't happen very often.
